If a lender forgives part of your rental property mortgage in a short sale or foreclosure, the canceled debt is generally taxable income reported on Form 1099-C. Exceptions exist for bankruptcy and insolvency. A $50,000 debt cancellation could add $50,000 to your taxable income.
